I'm using libvdvd from encode from a retail DVD i have to mp4, however when playing back output video, resolution is reduced..
I looked in handbrake and it appears this is done by default to get better/smaller file size..... Why is this reduction needed ?

Activity Log is required for support requests. See Must Read: How To Get Questions Answered on These Forums for details

HandBrake automatically crops (removes) black borders. Provide an activity log and perhaps we can tell you more about your encode.

You provided a 720 x 576 source, HB found black borders top and bottom and cropped them off, for a 720 x 426 output. Since the source was anamorphic, the output is as well, causing it to display as 1024 x 426. No actual content pixels have been lost.

Is there documentation on anamorphic ? Just seems that a source which is different on the output an no pixels lost,, how is that even possible ?
If possible, i would prefer to keep 720x576 on output as well.. That way will know its the same size, and no "magic" happening with HB..
Can cropping be disabled?

The source is actually stored at 720 width but displays wider on playback. This is a common method for storing widescreen video in non-widescreen dimensions. Nothing to worry about.
If you don't want cropping, set to custom and all values 0. It's not magical thought... you'll waste encoder bits reproducing the black bars.
If the output looks fine with auto crop and anamorphic, it is.

DVD is STORED at 720x576.
DVD does not DISPLAY at 720x576. Nunca.
Look for "aspect ratio" and "display aspect" on Wikipedia.

I didn't take it that way. I think @rollin_eng was simply alluding to the sensitive nature of the post.
Anyway, my goal isn't to shame anyone, of course. All are welcome and politeness is encouraged. Careless and impolite comments cause people to leave, and that's somewhat antithetical to the goal here.

Haha BradleyS, I wish I could claim to be so noble but I was just being an ass to musicvid as he seems to like to dish it out but not take it.
But I do agree with you about the treatment of people on the board and I personally try to be as polite as possible but am only human and I am always happy to be told if I seem or am rude.
