If you want to use H.264 then your best option is to use MP3 as your audio codec. I'm not sure about the AAC though, you can try and see if that works but mp3 should definately work.
I encode my files as xvid + AC3, then stream them to my xbox 360 using TVersity and everything works perfect. You might face jerky/jittery problem while streaming avi to xbox 360 but that can be fixed easily. Let me know if you face that issue. Lets first get your xbox to start playing some videos.

I had read on various forums about the H.264 encoder and that some people feel it provides a better picture with a smaller file size...
I decided to use handbrake to test out encoding some of my ripped movies with H.264 using the xbox 360 presets...
In version .92 I couldn't get it to work for what ever reason, it would stall on task 2 of 2 when I had selected the .avi file type.
I am using the newest snapshot of Handbrake and I was
hoping to get a H.264 .avi file to run on my xbox 360. The newest snapshot seems to have fixed what ever issue I had with encoding H.264 with the .avi file type...
However I am still not able to play it via xbox 360 as I get the file type error...
I can retry it with the xvid encoder but that kind of defeats my purpose...
I am a novice when it comes to re-encoding ripped DVD's to DivX but I thought it was pretty straight forward based on what I read on xbox.com

Since H.264 is supported with AAC Audio...I selected that in the newest snapshot and didn't change any of the default settings...
I tried both .mp4 and .avi for the output file type...
neither worked and the .mp4 file didn't even show up in the video file listing on my xbox...
I must be screwing something up...just can't figure it out...it should be simple and straight forward and I am managing to mess that up lol...
